A forex broker is an institution that operates in the foreign exchange market and generates profits by processing clients’ forex trading orders. As the definition suggests, forex brokers primarily earn money by charging commissions. They accept forex buy and sell orders from clients, and after executing these orders, they charge corresponding commissions based on certain metrics—such as spreads—which constitute their source of profit.
Some may wonder: since forex brokers merely act as intermediaries in this process, why don’t we trade forex directly ourselves instead of going through a broker? The reason is obvious: trading through a forex broker provides access to a wider range of trading opportunities, a larger pool of potential clients, and makes it easier to execute trades. It’s similar to real estate agents: if someone wants to buy a house, the most convenient and efficient way is to find a real estate agent, because they have the largest inventory of properties. Similarly, if someone wants to sell a house, the best method is also through a real estate agent—for a modest commission, the house can be sold relatively quickly.Real estate agents can quickly match suitable buyers with sellers, and the same applies to forex trading. Since the number of trading venues in the forex market is relatively limited compared to other markets, forex brokers enable investors to quickly find suitable trading counterparts, saving time and allowing them to better seize opportunities to profit in the forex market.
If forex brokers can fulfill those functions, why are forex dealers still needed? In fact, there is a difference between forex dealers and forex brokers.Forex brokers primarily serve individual investors, while forex brokerage firms focus on serving mid- to high-end investors or institutions with relatively stable incomes, meaning that forex brokerage firms handle larger trading volumes.Forex brokers primarily function as trading platforms, providing clients with account opening, trading services, and trading advice. In addition to pure commission income, forex brokers may also generate hidden revenue from platform trading and other sources. As platforms where clients conduct forex trading, forex brokers need sufficient staff to form a team, which incurs operational and management costs. If they wish to obtain regulatory licenses, they must also spend substantial funds; therefore, forex brokers charge commissions and platform fees.In comparison, forex brokers have greater opportunities and potential to generate profits.
Forex brokers can be further categorized into the market maker model and the ECN (Electronic Communication Network)/STP (Straight-Through Processing) model.A market maker, as the name implies, is a licensed dealer whose profits primarily depend on trades with investors. Market makers do not route investors’ orders to the actual market; when investors trade with a market maker and incur a loss, the loss goes to the market maker, and if they make a profit, the market maker pays the corresponding amount to the investor. This is similar to gambling based on fluctuations in the foreign exchange market; since the majority of trades result in losses, the market maker profits as a result. For brokers operating under ECN/STP models, however, their revenue does not depend on investors’ profits or losses. These brokers primarily generate income by routing client orders to foreign exchange banks and collecting commissions. Commissions are the main source of revenue for this type of forex broker.
Overall, for the major forex brokers in the market, commissions are their primary source of revenue; therefore, forex brokers need to understand how to increase customer retention in order to generate long-term, substantial profits.
