How Forex Brokers Use Forex Options to Hedge Risk (Part 2)

In the foreign exchange market, forex traders and trading platforms often use forex options to hedge against risk. In the article “How Forex Brokers Use Forex Options to Hedge Against Risk (Part 1),” we explained the concept and significance of forex options, as well as basic hedging strategies using them. This article will delve deeper into advanced forex option hedging strategies, focusing on combining multiple forex options to expand the functionality of hedging.

Forex option portfolios can generally be divided into two major categories: spread strategies and combination strategies. The key difference between these two types of option portfolios lies in whether the group of forex options used is of the same type. If they are of the same type, it is a spread strategy; if they are not, it is a combination strategy.

Before discussing foreign exchange option portfolios, it is necessary to first explain the limitations of single-option strategies. While single-leg foreign exchange options are simple, option portfolios are required to hedge foreign exchange risks more efficiently and with greater ease.

For example, when a forex broker needs to hedge 400 long positions, if they were to use their own capital to directly purchase 400 short hedging options, not only would this tie up capital for the short positions, the forex trading platform would also require the payment of a substantial option premium. However, by simply using a forex option portfolio, the option premium would be significantly reduced, ultimately lowering the cost of hedging the risk.

The forex broker can then carry out a two-step process: first, buy 400 “A” put options, and second, to sell 400 put options (B). The strike prices or exchange rates set by these two options fall within the range of the strike price or exchange rate of the long position being hedged, with the strike price of put option (A) being lower than that of put option (B).

After implementing this option hedging strategy, the forex trading platform will find that when the exchange rate or strike price falls below the long exposure, this option portfolio can help the platform hedge against the massive losses caused by the long exposure, whereas when the exchange rate or strike price is higher than the long exposure, the forex broker only needs to pay a premium far lower than that required for a simple single-leg option trade to ensure the hedge is effective.

Of course, a careful reader may notice that this hedging option combination is not perfect, as it forgoes potential gains in extreme scenarios—specifically, the profits generated by the short hedge when the strike price or exchange rate experiences a sharp decline.Of course, if a trader can accurately assess that the probability of such an unexpected event occurring in the foreign exchange market justifies paying a higher option premium, then using single-leg option trading for hedging is actually a better choice for the forex platform.

The foreign exchange option hedging method described above is the put option strategy—a type of spread option strategy within foreign exchange option portfolio hedging—because the foreign exchange options that make up the portfolio are clearly two short options of the same type.Of course, in the real foreign exchange market, forex brokers select appropriate option combinations for risk hedging based on actual conditions.
