    How do forex brokers hedge against dynamic foreign exchange risks?

    For forex brokers, hedging forex risk is clearly more challenging than it is for individual investors, because individual investors only need to consider the forex products they’ve invested in and, once the investment is made, do not need to worry about whether the value of the underlying assets will suddenly increase or decrease;

    However, for a forex platform, in order to ensure normal operations and growth, it is unlikely to restrict clients from investing. Therefore, the risk that brokers need to hedge is not a static one; the risk exposure for each forex product changes in real time and is dynamic.

    So, how should brokers address this dynamic risk? This article will introduce the two mainstream methods currently used to hedge dynamic foreign exchange risk.

    Before that, to better understand these two methods of hedging dynamic forex risk, this article will briefly explain the principles behind dynamic forex risk hedging. First, it is important to note that whether it is dynamic risk hedging or static risk hedging, the underlying logic involves using delta hedging.

    Delta is the ratio of the price change of the underlying forex product to the price change of the hedging product. Let’s consider two examples: When you want to use Product A to hedge Product A, the delta is obviously 1. In this case, if you have an unhedged long position of 100 units, you can hedge it with a short position of 100 units;Conversely, if you want to use Product B to hedge Product A, and you know that a 20% change in Product A’s price corresponds to a 10% change in Product B’s price, then the delta becomes 2. In the scenario described in the previous example, you would need to use a short position of 200 units of Product B to hedge the position.

    Some might ask: Since hedging is so simple, why not just maintain a delta hedge at all times for dynamic foreign exchange risk management?This overlooks the associated costs. Regardless of the hedging method used, every hedging transaction incurs costs—such as option premiums for options or margin requirements for futures.

    In practice, hedging error and hedging costs present a dilemma: if one wishes to increase the success rate of hedging and reduce hedging error, one must increase both the frequency of hedging and the associated costs; conversely, attempting to reduce costs will inevitably lead to an increase in hedging error.Therefore, the two methods explained below strike a good balance between hedging error and hedging costs.

    The first dynamic risk hedging method is hedging at fixed time intervals. As the name suggests, it involves recalculating the delta at regular intervals and readjusting the hedging strategy accordingly. This method is widely used in practice because it is simple, easy to understand, and highly practical.The key to this method is selecting the appropriate length of the fixed time interval, which brokers must determine based on the specific characteristics of each product.

    The second method is range-based risk hedging, which involves setting a range for delta. When delta remains within this range, no hedging is performed; hedging is initiated only when delta moves outside the range—that is, when the price deviates significantly . This method saves a considerable amount of costs and is a good option for small and medium-sized brokers.
